Introduction
AAVE coin is a decentralized lending protocol that uses a permissionless and open-source protocol to facilitate lending and borrowing of digital assets. The platform allows users to deposit their crypto assets into a liquidity pool and earn interest, and it also enables borrowers to access liquidity by providing collateral. The AAVE coin is the native token of the AAVE platform, and it is used for governance and incentivization purposes.
1. AAVE's Shift from Single-Collateral Dai to Multi-Collateral Dai
Initially, AAVE operated using a single-collateral Dai system, which meant that borrowers could only access Dai loans by providing Ethereum (ETH) as collateral. To address concerns about liquidity constraints and overcollateralization requirements, AAVE evolved into a multi-collateral Dai system through a series of protocol upgrades.
Under the multi-collateral Dai system, borrowers have the flexibility to use various crypto assets, including ETH, WBTC, LINK, UNI, and others, as collateral for their Dai loans. This diversification of collateral options increased the liquidity pool and allowed borrowers to access capital with more flexibility.
2. The Benefits and Drawbacks of Multi-Collateral Dai
The multi-collateral Dai system provides several benefits:
- Increased liquidity: The expansion of eligible collateral options expanded the liquidity pool, which made flash loans more readily available and reduced interest rate volatility.
- Lower borrowing costs: With a wider range of collateral choices, borrowers gained the ability to seek out the most cost-effective option, leading to potentially lower borrowing rates.
- Collateral efficiency: The multi-collateral Dai system enabled users to deposit underutilized assets as collateral, reducing the cost of entry and enhancing capital efficiency.
However, there are also some drawbacks to consider:
- Complexity: The multi-collateral Dai system introduced more complexity into the AAVE protocol, making it slightly harder for new users to understand and participate.
- Risk management: The addition of various crypto assets as collateral brought increased risk management challenges since each asset has different risk profiles and volatility characteristics.
- Collateralization ratios: With a wider range of collateral options, AAVE had to strike a balance between incentivizing borrowing and maintaining sufficient collateral to cover potential losses.
