1. Creation and Redemption ProcessETFs are created by authorized participants (APs), large institutions that purchase a basket of securities that match the index the ETF tracks. In return, they receive ETF shares, which they can sell on the open market. When investors buy or sell ETF shares, these APs facilitate the process by adjusting the ETF's composition to match the index.
2. Index CompositionThe composition of an ETF's index is determined by the index provider, such as S&P Dow Jones Indices or FTSE Russell. These providers use specific criteria, such as market capitalization, industry representation, and financial performance, to select and weight the constituent securities.
3. Real-Time TrackingETFs track their indices in real time. As the prices of the underlying securities fluctuate, the ETF's price also changes to reflect the index value. This allows investors to track the performance of their investments throughout the trading day.
4. Periodic RebalancingTo ensure that the ETF accurately tracks the index, it undergoes periodic rebalancing. This involves adjusting the weights of the underlying securities to reflect any changes in the index. Rebalancing typically occurs quarterly or semi-annually.
5. Expense RatioETFs incur management fees and other expenses, which are reflected in their expense ratio. This ratio is expressed as a percentage of the ETF's assets and covers operating costs, such as the fees paid to the index provider.
