What Is an Average Directional Index (ADX)?
1. Definition
The Average Directional Index (ADX) is a technical indicator that measures the strength and trend of a price movement. It is calculated using theDirectional Movement andDirectional Movement Index (DMI) and ranges from 0 to 100.
2. Components
The ADX consists of three sub-indicators:
- +DI (+ Directional Indicator): Measures the strength of upward price movements.
- -DI (- Directional Indicator): Measures the strength of downward price movements.
- ADX (Average Directional Index): Calculates the average of +DI and -DI, providing a measure of overall trend strength.
3. Calculation
The ADX formula is:
ADX = (100 / 14) * ((+|DI| - |-DI|) / (+DI| + |-DI|))
where:
- ADX is the Average Directional Index
- +DI is the Positive Directional Indicator
- -DI is the Negative Directional Indicator
4. Interpretation
- ADX < 25: Indicates a weak trend or sideways market.
- 25 < ADX < 50: Indicates a strengthening trend.
- ADX > 50: Indicates a strong trend.
- Rising ADX: Suggests increasing trend strength.
- Falling ADX: Suggests decreasing trend strength.
5. Applications
The ADX is used to identify and confirm trends, as well as to determine the strength of a trend. It can be applied to any financial instrument, including stocks, commodities, and Forex.
6. Limitations
- ADX lags price movements, making it a lagging indicator.
- Can produce false signals in volatile or choppy markets.
- Does not provide information on the direction of the trend.
- Best combined with other technical indicators for a more comprehensive analysis.
